What files should I backup since most of them will be replaced on the next update so there is no need to backup them! I would only like know what files should I backup?

you should have 2 full backups at least once a week 
so if things go completely wrong you can restore your whole site

Thanks buddy very much but it's like 10k+ items of which most will get replaced on the next update. I only need stuff like config.php and so on.... + SQL

Where is the user data is stored I mean pics, avatars and so on?

This data is stored in the ow_userfiles folder.
However you need to backup all your files and database as well, in order to restore your website completely.

Daydreams, as Ross already said all user data is stored in the /ow_userfiles folder. But to remain on the safer side, make sure to have a complete backup of your files & MySQL database before hitting the update button.

Daydreams, please clarify why you need to remove the whole software and make a completely new installation.
The answer will depend on what you want to achieve in the end.
If you need to move your site from one hosting to another, this will be one solution.
If you need to update your software, this will be other solution.
If you have an errors on your site, then you need to enable DEBUG_MODE and fix them.
If you mean transfer user data from Oxwall to Oxwal site and both sites have the same software versions, you just need to do mySQL transfer and copy row userfiles folder. If not, please point out versions because transfer conditions depends on them.

Daydreams, if you have any errors on your sites it would be better to fix them. To see the actual errors you need to enable debug mode.
